ABSTRACT
In this paper, we present an impact of the prospect theory value, shown in Barberis et al., (2016), on the relationship between idiosyncratic volatility and future return in the Korean stock market from July 2000 to June 2016. We firstly re-examined the prospect theory value in the relationship with future return, and a positive relation between the prospect theory value and future return are found. It means the higher prospect theory values have higher subsequent returns. Importantly, we found that the negative idiosyncratic volatility-future return relationship is driven by the prospect theory value level, especially negative prospect theory value instead of positive prospect theory value. This finding is robust to control for several factors, such as market beta, return reversal, momentum, liquidity, co-skewness, and idiosyncratic skewness.
